Ideally, the thing will be shaped more like a regular camera and have a pop-up flash. All the models recommended so far (except Z1) are cigarette-pack types with flash close to the lens. And Canon reportedly uses a proprietary non-lossy format. That's why I was looking at Fuji Finepix S5000 (http://www.dpreview.com/reviews/fujifilms5000/page1.asp).
Rather than suggest specific models, can anyone suggest features - must-have and must-avoid? Thanks!
I didn't mention the Fuji because some people say it is S-L-O-W, which disqualifies it from family use, as far as I can see. Shutter reaction speed and (only slightly less important) time between shots are critical parameters for a family camera. Take a kid to the store, have him run around and try taking a few pictures with a camera you are considering.
From what I've seen, the pop-up flash makes very little difference concerning red-eye. Only bouncing the flash (or firing it remotely) will guarantee absence of red-eye. If bouncing is not possible (outside, very high ceilings, room not white), then an external flash with a softbox or something like an Omnibounce will minimize red-eye, but never completely eliminate it. If external flash is something you'd consider using, then I think the Canon G3 is a clear choice -- it is an awesome camera (better than G5, unless you absolutely need 5mp).

I haven't played with the Z1, but I am partial to Minoltas :) and people do say it is reasonably quick. If you like the idea of huge zooms and can spend a bit more, I think the Panasonic FZ10 with a stabilized Leica 12x zoom lens (35-420mm equivalent, 2.8 constant throughout the entire zoom range) is a tremendous camera.

Yikes, sorry, gave you wrong info. Usually every manufacturer's RAW implementation is proprietary, so you'd need to process it with their software BEFORE converting to JPG (or another format). For some RAW formats (don't know about Canon) Photoshop plug-ins are available. The advantage of shooting in RAW is that you have complete control over things like sharpening, white balance, saturation, etc., which if you shoot in JPG are done in camera.
